What Is Climate Risk Assessment?

A climate risk assessment is the process of identifying how climate change could affect an organisation's assets, operations, and finances, and translating that exposure into a form that supports a decision. Done well, it moves climate from a general concern into specific, quantified numbers a risk committee, lender, or investor can act on.

A Simple Definition

Climate risk assessment answers three questions for a specific asset or portfolio: what climate hazards is it exposed to, how vulnerable is it to each, and what is the resulting financial impact under different future scenarios? The output ranges from a qualitative hazard rating to a fully quantified financial figure such as Expected Annual Loss or Climate Value-at-Risk.

The Two Families of Climate Risk

Every assessment covers two broad families of risk. Physical risk is the direct impact of climate hazards - floods, wildfires, heat, storms - on physical assets. Transition risk is the financial impact of the shift to a low-carbon economy - carbon pricing, policy change, technology disruption, and shifting demand. A complete assessment measures both, because an asset can be low on one and high on the other.

  • Physical risk: damage and disruption from acute events and chronic shifts.
  • Transition risk: policy, technology, market, and reputational exposure as the economy decarbonises.

How a Climate Risk Assessment Is Done

A rigorous assessment follows four steps. First, hazard identification maps which climate perils apply to the asset's location. Second, exposure analysis determines what is at risk at that location. Third, vulnerability assessment estimates how badly the asset would be affected, using damage functions specific to its construction and use. Fourth, financial quantification converts that damage into a monetary figure under named climate scenarios.

Who Needs a Climate Risk Assessment

Climate risk assessment is increasingly a requirement, not an option. Banks assess it for lending and regulatory stress tests; investors for portfolio exposure and disclosure; corporates for operational resilience and CSRD reporting; insurers for underwriting and accumulation; and the public sector for infrastructure planning. Frameworks including TCFD, the ISSB's IFRS S2, and the EU's CSRD now mandate climate-risk disclosure across many of these groups.

  • Banks and lenders: credit risk, collateral exposure, ECB/PRA/NGFS stress testing.
  • Investors and asset managers: portfolio risk, SFDR and PRI disclosure.
  • Corporates: operational resilience and CSRD/ESRS reporting.
  • Insurers: underwriting, pricing, and portfolio accumulation.
  • Public sector: infrastructure and municipal climate planning.

What to Look For in a Climate Risk Assessment Tool

The most important differentiators are granularity and output. Prefer a tool that measures risk at the individual asset level rather than a regional average, that expresses risk as a financial figure in the same units as market and credit risk, and whose data is independently verifiable rather than a black-box score.
